The comparison is not &#8220;index fund versus mutual fund&#8221; \u2014 it is index (passive) versus actively managed, both of which are mutual funds.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">The difference<\/h2>\n\n\n\n<p>An <strong>actively managed fund<\/strong> employs a manager and research team who select securities within the fund&#8217;s mandate, aiming to do better than a benchmark.<\/p>\n\n\n\n<p>An <strong>index fund<\/strong> does not select. It holds the constituents of an index in their index weights, aiming to track it as closely as possible. There is no view being taken.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">What follows from that<\/h2>\n\n\n\n<h3 class=\"wp-block-heading\">Cost<\/h3>\n\n\n\n<p>Selection is expensive; replication is not. Index funds therefore carry materially lower expense ratios. The metric is <strong>tracking error<\/strong> \u2014 how far its returns drift from the index. Lower is better. An index fund that beats its index is not doing well; it is doing something unintended.<\/p>\n\n\n\n<p>For an active fund, success means beating the benchmark after costs. That is a harder bar than it sounds, because the cost is deducted every year with certainty while the outperformance is neither certain nor persistent.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\">Concentration<\/h3>\n\n\n\n<p>An index fund inherits the index&#8217;s concentration. If a handful of companies dominate the index by weight, they dominate your fund. This is not a flaw, but it is worth knowing rather than assuming an index is automatically well spread.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">The honest case for each<\/h2>\n\n\n\n<p><strong>For indexing:<\/strong> you pay less, with certainty, and you are not exposed to a manager&#8217;s judgement or their departure. In segments where many managers compete on the same well-covered large companies, the scope to add value after costs is genuinely narrow.<\/p>\n\n\n\n<p><strong>For active management:<\/strong> in less efficiently covered segments, a good manager may add value \u2014 and an active manager can respond to circumstances an index simply cannot, because the index has no opinion about a company whose fundamentals have deteriorated.<\/p>\n\n\n\n<p>The difficulty is identifying such a manager in advance. Stated that way, the burden of proof sits with the active fund.<\/p>\n\n\n\n<p>That does not settle it \u2014 it just makes clear what you are deciding. And where two index funds track the same index, they are close to interchangeable, so cost and tracking error are among the few things separating them.<\/p>\n\n\n\n<p>Holding both is entirely coherent: an index core with active exposure in segments where you think it earns its fee.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">Frequently asked questions<\/h2>\n\n\n\n<h3 class=\"wp-block-heading\">Are index funds safer?<\/h3>\n\n\n\n<p>No. An index fund tracking an equity index carries equity risk.
